Executive summary

Low-volatility equity strategies seek lower-risk stocks that have historically delivered surprisingly strong risk-adjusted returns. The core anomaly is well documented internationally and has an official Indian translation through Nifty low-volatility indices.

In India, low volatility is especially useful as a defensive equity sleeve because it can reduce drawdowns and smooth the ride without fully exiting equities. It is not a guarantee of protection, however: during sharp momentum-led rallies it can underperform aggressively.

Description

The Nifty100 Low Volatility 30 methodology selects eligible large-cap F&O names based on the lowest one-year realised daily-return volatility and assigns higher weights to lower-volatility constituents. That means the official Indian implementation is simple, transparent and close to the academic anomaly.

A practical PM-level enhancement is to add sector diversification and basic valuation sanity, because low vol can become crowded in utilities, staples and defensives. Some managers also blend beta and volatility, but a pure realised-volatility definition remains the cleanest starting point.

Details

Universe: Nifty 100 default. Compute one-year standard deviation of daily log returns. Rank ascending and select the lowest 30 names. Weight inversely proportional to volatility, then cap at 5% per stock and apply sector caps. Rebalance quarterly or semi-annually; the Nifty family generally uses index-review schedules to maintain investability. If your mandate is benchmark-sensitive, keep beta within 0.7–0.9 rather than unconstrained.

Risk controls are mostly about hidden concentrations. Low-vol portfolios often become duration or defensives portfolios in disguise. Therefore monitor sector, interest-rate sensitivity and valuation multiples. A low-volatility stock with a stretched P/E can still be dangerous if it de-rates. Data needs are minimal: daily price returns, liquidity and sector tags.

Backtests should compare against both cap-weighted benchmarks and equal-weight benchmarks, because part of low-vol’s edge can reflect a structural move away from expensive, high-beta names. Edge cases include volatility regime breaks, long calm periods followed by sudden gap risk, and crisis episodes where “defensive” names crowd at once.

Implementation guide

  1. Build a Nifty 100 or similarly liquid admitted universe.
  2. Compute one-year realised volatility from daily total returns.
  3. Rank from lowest to highest and keep the lowest-volatility cohort.
  4. Apply inverse-vol or capped score weights.
  5. Check sector and valuation crowding.
  6. Rebalance quarterly or semi-annually.

India-specific example

Suppose the model scores HINDUNILVR, NESTLEIND, ASIANPAINT, HCLTECH and DIVISLAB as low-vol names because their trailing one-year daily-return standard deviations are materially below the Nifty 100 median. If HINDUNILVR shows 17% annualised realised volatility and a more cyclical metal stock shows 34%, the former receives the stronger low-vol score. That is directly aligned with the official Nifty low-vol approach.

In a ₹25 crore portfolio with 30 positions, the PM may cap any one defensive at 4% rather than letting inverse-vol weighting mechanically push it higher. If the market enters a rapid risk-on phase and high-beta cyclicals surge, the low-vol sleeve may lag for months. That is a feature, not necessarily a bug: the sleeve exists to improve portfolio efficiency, not to win every regime. Execution remains plain cash-market trading in NSE hours, with normal delivery taxes in the cost stack.
