Nifty Smallcap 250 represents the balance 250 companies ranked 251–500 from the Nifty 500, giving a clear official reference universe for “small cap” in Indian listed equities. This is the correct starting point for a size strategy because it uses a transparent free-float market-cap framework.
That said, a raw size premium is often weaker after accounting for costs and quality screens. In practice, Indian allocators usually prefer “small-cap with quality” or “mid-small with momentum-quality” rather than blind microcap hunting. The strategy below therefore keeps size as the main exposure but layers in basic quality and liquidity controls.

Universe: Nifty Smallcap 250 or the bottom half of Nifty MidSmallcap 400. Signal: smallest names by free-float market cap after applying minimum liquidity, free-float and governance thresholds. Optional overlay: positive ROE or stable cash conversion to remove low-quality tail risk. Rebalance quarterly. Position sizing should be equal-weight or square-root-market-cap-weighted, not pure inverse market cap, because extreme smallness can overwhelm liquidity capacity. Official Nifty small-cap index definitions should anchor the parent universe.
Risk controls are crucial: cap any position to a fraction of ADV, for example no more than 10–15 trading days to build or unwind. Exclude names with repeated upper/lower circuit behaviour, pending forensic accounting issues, or promoter-pledge concerns where your policy treats them as disqualifying. Use stricter cash buffers than for large-cap factors because fills and gaps can be punishing.
Backtests must include delistings, mergers, rights issues and liquidity deterioration. Edge cases include SME migrations, sudden operator activity and temporary illiquidity after results or promoter actions. If the mandate is institutional and capacity-sensitive, a mid-small blend often dominates pure small-cap exposure on net implementation quality.

Suppose the eligible small-cap sleeve includes KARURVYSYA, CDSL, FINCABLES, RAILTEL and BSE, after passing liquidity and governance filters. Even if a smaller name ranks above BSE by market cap, the PM might allocate less because BSE trades far more smoothly and can absorb institutional tickets better. That is exactly how a production-grade size strategy should differ from a textbook SMB backtest. Official small-cap index definitions provide the parent set, but the PM’s liquidity policy determines the investable subset.
In a ₹15 crore book, a 40-name equal-weight portfolio starts near ₹37.5 lakh per stock. A stock with only ₹2 crore median daily value traded should not be bought in a single print if that breaches participation limits. The PM may stage orders over several sessions during normal NSE hours. Delivery taxes apply on the cash leg, and any attempt to leverage the sleeve should respect upfront cash-segment margin rules where applicable.
